From Public to Private: Bringing Clarity to Complex Incentive Unit Awards

From Public to Private: Bringing Clarity to Complex Incentive Unit Awards
Table of Contents

Issue

Following its acquisition by a private equity firm and transition from public to private ownership, the client introduced incentive unit awards under its new ownership structure. Management needed to determine whether the profits interests were within ASC 718, how the awards should be classified, and the related valuation and expense recognition requirements.

Solution

CBIZ Financial Accounting & Advisory Services (CBIZ FAAS) reviewed the management equity plan, incentive unit award agreements and governing limited partnership agreement. The team evaluated the awards’ legal form, economic substance, distribution and repurchase terms, vesting provisions and participation in equity value changes. The resulting technical accounting memo concluded that the incentive units were within the scope of ASC 718 and equity-classified, and addressed the service, market and embedded performance conditions affecting expense recognition as well as any impacts on the grant date fair value. CBIZ FAAS then coordinated with CBIZ Valuation Group on the initial grant-date valuation for the incentive unit awards. Because the awards included private equity-style distribution thresholds and a multiple on invested capital (MOIC) performance hurdle, the valuation used a Black-Scholes option-pricing methodology to model the incentive units’ participation rights across multiple future equity value scenarios. Key assumptions included sponsor exit timing, volatility, marketability discounts and waterfall allocations, resulting in a supportable fair value for the time- and performance-based incentive units.

Outcome

The client received a clear, audit-ready accounting position and a supportable grant-date valuation for its new incentive unit program. The coordinated approach aligned the technical conclusions, valuation methodology and compensation expense framework, helping management implement the awards efficiently and respond to auditor questions with consistent documentation. The external Big Four auditor reviewed the accounting analysis and valuation methodology, reached a conclusion on the client’s accounting treatment and kept the audit on schedule.
